I have a similar issue. I talked with my dealer and he suggested checking the level of the awd fluid. Mine was a little low, but after I topped it off the reverse awd still didn't work.
If I find anything out I will let you know.

If your gear selector is reading incorrectly that will cause problems as well. The bike needs to see a gear (forward or reverse) to engage the 4wd. The trans switch might be damaged or be full of water. Check it first.

My 2002 sportsman 700 just started doing the same thing this morning. It was working then just stopped. What would happen if I was in AWD and in reverse holding the reverse override button and let it go while backing up? I don't know if I let it go while moving but thats the only thing I can think of. The gear case is less than a year old.

I check it again last night. Still not working. All the lighting works fine, it says it is in awd, the speedo works fine. Do I need to open up the gearcase?

jabo, if you let of the button it would just kick the awd out. so you guys have hub style front end or the newer style in the housing? i checked you have the newer style w/ no hubs. the only thing that usually goes wrong in the newer ones is the roller cage breaks.

the big thing that makes them break is that your spinning and then put it in awd while tires are spin spinning. you can throw it into awd while on the fly as long as you have traction and are spinning the back wheels.
